The paper's subject, like Hsieh & Moretti and Duranton & Puga, is land-use and housing regulation, not land value taxation — the authors do not propose or model an LVT. Its relevance to this wiki's high land rents suppress productivity outcome runs through the same misallocation channel: state-level restrictions on land use raise the price of land and housing in the country's most productive states, which slows the reallocation of labor and capital toward those states and depresses aggregate US output and productivity below what it would otherwise be.
The Core Argument and Model
Herkenhoff, Ohanian, and Prescott build a multi-regional optimal growth model of the 48 continental US states, in which each state (or "region") differs in (1) exogenous productivity, (2) exogenous amenities, (3) usable land, and (4) an exogenous, time-varying state-specific policy distortion that restricts the effective supply of land available for housing and production — a stand-in for zoning, density restrictions, environmental review, and other land-use regulation. Land is modeled as a genuinely fixed factor that enters both final-goods production and housing production; capital and labor are mobile across states, but housing supply in each state is constrained by how much of that state's land its policies allow to be used.
The authors calibrate the model to state-level data from 1950–2014 on labor productivity, housing and land prices, and employment shares (drawing on USDA, Census, and BEA sources), which lets them back out an inferred time series of each state's land-use policy distortion rather than measuring regulation directly from statute text. This inferred-distortion approach is a different empirical strategy from Ganong & Shoag's (2017) land-use-court-case index or the Wharton Regulatory Land Use Index used elsewhere in the literature; the authors note this is deliberate — the model-based approach lets them connect regulation directly to output and TFP within one internally consistent general-equilibrium framework, at the cost of the inference being conditional on the model's structure. They find that land-use restrictions have tightened substantially since 1950, especially in California and New York (the paper's title's "Golden and Empire States"), and that California and New York are simultaneously among the states with the highest model-inferred TFP and the highest model-inferred degree of land-use distortion — i.e., exactly the productive-but-restricted combination the misallocation mechanism requires.
Quantitative counterfactuals
The authors use the calibrated model to run "deregulation experiments" that roll back inferred land-use restrictions to earlier, looser levels and re-solve for the resulting equilibrium:
- Deregulating existing urban land in all states from 2014 restriction levels back to their 1980 levels "would have increased US GDP and productivity roughly to their current trend levels" (working-paper abstract). In the neoclassical version of the model this raises labor productivity by about 10% and consumption by about 9%, and "TFP growth would increase by nearly 0.5 percentage points per year from 2000 to 2014" — bringing TFP growth back in line with its historic rates in earlier decades. (Tonetti's published discussion reports the same all-states-to-1980 experiment in the journal version as a 7.2% increase in counterfactual steady-state 2014 output, which HOP spread over 2000–2014 to obtain the roughly 0.5-percentage-point annual growth figure.)
- Moving all states halfway from their 2014 policy distortion toward the (least-distorted) 2014 Texas level raises aggregate "U.S. labor productivity ... 12.4 percent" and consumption "11.9 percent" in the paper's headline statement; in the version of the model with a modest agglomeration productivity externality (elasticity λ = 0.03), the same halfway-to-Texas experiment raises labor productivity by roughly 19% and consumption by roughly 14%, with a welfare gain of about 13% of lifetime consumption (NBER WP 23790, Table 7). An earlier April 2017 draft reported the externality-case gains as up to 17% (productivity) and 14% (consumption).
- The most significant population and output gains under these counterfactuals accrue to California, New York, and the Mid-Atlantic, which draw workers from the South and Rust Belt in the model — with general-equilibrium capital reallocation across states identified as accounting for much of the aggregate gain.
The authors are explicit that congestion externalities partly offset these gains: because housing markets must clear and housing is itself produced using capital and land, an inflow of workers into a deregulated state raises that state's housing costs and diverts capital into housing production, which dampens (without eliminating) the output and productivity gains from deregulation relative to a partial-equilibrium calculation.
Relation to Adjacent Literature
The paper explicitly positions itself relative to two other papers already used on this wiki. It credits Ganong & Shoag (2017), "Why Has Regional Income Convergence in the U.S. Declined?" (Journal of Urban Economics, 102: 76–90) — not currently a wiki page — for documenting the empirical facts of declining migration and income convergence that motivate this paper's model, while noting that Ganong & Shoag measure regulation using a land-use court-case index rather than a full general-equilibrium model. Relation to the Georgist Case
Like Hsieh & Moretti and Duranton & Puga, this paper is evidence for land-use deregulation, not for land value taxation — the two policy levers are distinct, and the paper offers no evidence on LVT incidence, capitalization, or administrability. Its relevance to the Georgist case is that it independently reaches, via a different modeling strategy (a full dynamic general-equilibrium growth model rather than a static spatial-equilibrium or agglomeration model), the same broad conclusion as the wiki's other sources on this outcome: when the most productive locations restrict the effective supply of land, the resulting scarcity rents misallocate labor and capital nationally and measurably lower aggregate TFP and output. This is precisely the land-rent-driven misallocation mechanism the outcome page describes, now corroborated by a third, mainstream, methodologically distinct paper (alongside Bakker, 2023 and Hsieh & Moretti, 2019) with authorship carrying particular weight given Prescott's stature in macroeconomic modeling.
Honest caveat: as with Hsieh & Moretti and Duranton & Puga, a reader should not treat this paper as evidence for a land value tax. It is evidence that restricting the quantity of land available for development in high-productivity states is aggregate-output-costly — the Georgist inference that taxing land value (rather than deregulating its use) would relieve the same misallocation is not addressed or tested here, and the paper is silent on whether the two policies are complements or substitutes.
Nuances and Limits
- Regulation is inferred from the model, not measured directly. The paper's land-use-distortion series is backed out from the requirement that the calibrated model match observed state-level prices, output, and employment shares, rather than built from an independent audit of zoning codes or court cases (contrast Ganong & Shoag's land-use-litigation index or the Wharton index used by Hsieh & Moretti). This is a methodological strength (internal consistency with the output/TFP counterfactuals) and a limitation (the distortion estimates are conditional on the model's functional-form and calibration choices).
- Counterfactual magnitudes are model-dependent. As with the wiki's other structural-model sources on this outcome (Hsieh & Moretti, Duranton & Puga), the 0.5-point growth figure and the larger externality-case productivity/consumption figures come from a calibrated model with specific elasticity and externality assumptions (the largest gains require assuming a modest agglomeration productivity externality — the neoclassical version of the model shows smaller gains) rather than from a natural experiment or reduced-form causal design. The figures also moved across drafts (e.g., the halfway-to-Texas externality-case productivity gain was 17% in the April 2017 draft and roughly 19% in the September 2017 NBER working paper), underscoring their sensitivity to calibration.
- The published formal comment is substantively critical as well as complimentary. The Journal of Monetary Economics printed a discussion alongside publication (Tonetti, 2018, JME 93: 110–113). Tonetti praises the paper's core innovation — treating "land-use regulation as a latent variable" and filtering "the time series using equilibrium relationships from a structural model," a "brazen exercise" that "allows the paper to answer a policy-relevant question of central importance to the welfare of the U.S. population" — but raises three substantive issues. First, HOP's estimated costs, while "large," are much smaller than Hsieh & Moretti's: converting HOP's level effects to growth rates, Tonetti computes that freezing land-use policy at 1960 levels would raise output growth by only about 0.28 percentage points per year over 1980–2014 (a 16.4% higher 2014 output level, an 18% consumption-equivalent welfare gain), "much smaller than the 0.8 percentage points per year or doubling of growth as found in Hsieh and Moretti." He traces the gap chiefly to HOP's housing technology (housing is produced with capital that can substitute for regulated-scarce land, muting the house-price and misallocation response) and to what he calls "perhaps the most unusual feature of the HOP model," a representative-family construct that equates the marginal utility of workers across regions rather than the level of utility as in standard spatial-equilibrium models. Second, he flags a reverse-causality concern: strict regulation may itself be a purchased amenity of high-productivity workers, so "California may be a high (measured) TFP state because it has strict land-use regulations that attract high productivity workers," in which case deregulation "might loose [sic] the most productive workers, lowering measured TFP and output." Third, he notes the counterfactuals hinge on whether productivity is location-specific (HOP's assumption) or embedded in mobile factors like workers. He nonetheless concludes the paper "takes an important step forward" and that "reforming land-use regulations may be a powerful tool for raising output and welfare."
- Congestion effects are modeled but do not fully undo the gains. The authors are careful to note that general-equilibrium housing-market congestion offsets some of the gains from deregulation, which should temper any reading of the headline figures as a free lunch with no distributional cost to incumbent residents of deregulating states.
- Does not address land value taxation. As above, the paper's policy lever is land-use deregulation, and it makes no claims about the effects of a land value tax specifically.
